US Small-Cap Short Interest Nears Extreme Levels, Raising Squeeze Risk: Citi

Short positioning in U.S. small-cap stocks is hovering near historical extremes, significantly increasing the risk of a short squeeze should a positive market catalyst emerge, according to a new analysis from Citi.
Small-Caps Vulnerable
In a note to clients, Citi strategists highlighted that positioning in the Russell 2000 index remains "pinned at the bottom of its historical distribution." The bank noted that activity in the index was muted last week, but the underlying risk remains elevated.
Crucially, the profitability of the companies being shorted makes the situation more precarious for bearish investors. “Elevated profitability among Russell shorts increases vulnerability to any catalyst capable of initiating forced cover activity,” Citi wrote. A short squeeze occurs when a rising stock price forces short sellers to buy back shares to close their positions, which in turn pushes the price even higher.
Broader Market De-Risking
The small-cap situation comes amid a broader bearish turn in global markets. Citi reported that its global positioning data showed investors de-risked across the board last week, primarily by initiating new short positions.
AdIn the U.S., this trend included investors cutting exposure to growth stocks and adding to shorts. While positioning in the tech-heavy Nasdaq has decreased significantly over the past two weeks, it remains net long. This contrasts sharply with the extremely bearish sentiment in small caps.
Global Bearishness Persists
Outside the U.S., sentiment also soured. In Europe, broad-based inflows from the prior week reversed, with fresh shorts added in Germany's DAX and the Euro Stoxx. Positioning in London's FTSE 100 turned net negative, and bearish bets on European banks increased amid what Citi called persistent French fiscal concerns.
Asia remains the weakest region globally, with short-selling activity increasing further in Hong Kong's Hang Seng and South Korea's KOSPI. Citi noted that the absence of meaningful long positions suggests bearish sentiment has yet to stabilize, but it warned that the crowded nature of these shorts also raises the risk of an "outsized short-covering response should sentiment improve."
