JPMorgan Urges Shift to Quality in European Stocks, Citing Market Rotation

JPMorgan's quantitative strategists are reiterating their call for investors to favor high-quality European equities over high-risk names, citing evidence of a broader market rotation. The firm's analysts contend that rising capital costs and narrowing market breadth are driving a fundamental shift toward stocks with strong balance sheets and profitability.
The 'Contraction' Thesis
According to a note from strategists led by Khuram Chaudhry, JPMorgan's European quantitative model shifted into a "Contraction" phase in June, prompting a key recommendation to be long Quality and short Risk. This strategy has proven effective, with the firm noting a significant performance divergence over the past three months:
- Quality, defined by high return on equity and low leverage, has gained 6.6% on a long/short basis.
- Risk, defined by high beta, volatility, and estimate risk, has fallen 8.4% on the same basis.
While a September surge in bond yields and geopolitical tensions briefly favored past winners like Momentum and Growth, the strategists stated their model "has, however, maintained the Contraction call." They interpret current market signals as indicating "fading risk appetite rather than chasing it."
A Broader Rotation, Not a 'Wobble'
AdJPMorgan's team believes the current market environment is "not just a short-term wobble, but the early stages of a broader rotation." This shift is underpinned by structural changes in the market, including a higher cost of capital that forces investors to re-evaluate their portfolios.
As capital remains expensive, the market is expected to increasingly reward companies with nearer-term cash flows over those with long-duration growth expectations. "Investors begin to pay again for balance sheet strength, profitability, and resilience," the strategists wrote. The analysis also noted that periods where bond market volatility leads equity volatility have historically seen Quality stocks outperform Risk.
Outlook on Style Factors
Beyond the Quality-versus-Risk dynamic, JPMorgan remains overweight Value, particularly when paired with Quality, and prefers it over Growth or Momentum. The strategists pointed out that changes in euro bond yields have historically preceded shifts in the performance of Value versus other styles, suggesting Value may have further to run.
The firm issued a specific caution on the Momentum factor, which has long been Europe's top-performing style. Describing it as "inherently backward-looking," the strategists warned its current composition has a strong tilt toward higher-risk names, leaving it exposed during the early phase of this rotation. They anticipate Momentum will become attractive again, but likely not until the first quarter, when its components are expected to shift toward higher-quality stocks.
