Citi: Fed's Jackson Hole Speech Unlikely to Halt US Dollar Decline

A much-anticipated speech by Federal Reserve Chair Kevin Warsh at the Jackson Hole economic symposium is unlikely to reverse the U.S. dollar's recent downtrend, according to an analysis by Citi strategists. The bank maintains a bearish outlook on the currency, arguing that risks to this view stem more from market positioning and valuation than a fundamental case for a hawkish policy pivot.
Hawkish Surprise Seen as Unlikely
Citi strategists outlined three scenarios that could prompt a hawkish tone from the Fed chair, concluding that none currently apply. They noted that a hawkish surprise is not needed from a financial conditions standpoint, as the market has already priced in a sufficient premium.
- Rate Premium: The market has priced in 10 basis points for a potential September rate hike, which Citi believes is enough to satisfy the Fed.
- Yield Curve: The bank's rates strategists do not believe a hawkish surprise is necessary to contain the back end of the yield curve, stating that a rate hike would be unlikely to reverse the recent rise in term premium.
- Inflation Data: Recent economic data has "broadly come in softer," reducing the immediate pressure for the Fed to signal a reacceleration of its tightening cycle.
Bearish Dollar Outlook Intact
Given the low probability of a hawkish shift, Citi reiterated its bearish forecast for the U.S. dollar. The bank's strategists noted that Chair Warsh is more likely to focus on medium-term themes the Federal Open Market Committee (FOMC) is grappling with, such as productivity and artificial intelligence, which they see as leaning "dovish/disinflationary."
AdCiti’s real rates model for the EUR/USD pair points toward a potential target of 1.18. This forecast assumes the Federal Reserve holds interest rates steady, the European Central Bank proceeds with one more hike, and oil prices gradually normalize.
Positioning and Valuation Are Key Risks
While a hawkish Fed surprise is considered a low-probability event, Citi's strategists highlighted other risks to their bearish dollar thesis. These risks are primarily related to market mechanics rather than central bank policy.
The analysts warned that the EUR/USD overvaluation "is starting to look more stretched." Furthermore, with leveraged accounts already holding significant short positions against the dollar, some position trimming around the Jackson Hole event is possible, which could cause short-term volatility. Geopolitical risks, such as the U.S.-Iran conflict, were also noted, though Citi stated it prefers to hedge this risk separately rather than incorporating it into its base case for the dollar.
