Background

Speculative bets against the Japanese yen have reached stretched levels, increasing the risk of a sharp reversal, according to a new analysis by Bank of America. The firm noted that bearish positioning is approaching highs last seen in July 2024, making the currency vulnerable to a rapid unwinding of these trades if market sentiment shifts.

Bearish Sentiment Nears Peak

In a report released Monday, Bank of America highlighted that short yen positions on the CME are nearing their July 2024 peak. This concentration of bets suggests the trade is becoming crowded, a condition that can amplify market moves.

The analysis, which followed Japan’s Ministry of Finance data, also showed a reversal in capital flows. Foreign investors turned into net sellers of both Japanese bonds and equities in June after a period of substantial inflows. BofA attributes the speculative yen selling to market focus on Japan's fiscal concerns and the perception that the Bank of Japan is "behind the curve" on monetary policy.

Catalysts for a Reversal

Despite the prevailing bearishness, the bank identified three potential catalysts that could trigger a significant unwinding of short yen positions, leading to a stronger currency.

According to the report, these triggers include:

  • FX intervention of a magnitude greater than the market currently anticipates.
  • A reversal of the powerful AI-driven rally in global equity markets, which would likely reduce risk appetite and unwind yen-funded carry trades.
  • A policy shift by a future Japanese administration in response to market pressure.

Underlying Economic Picture

While speculative flows have driven the yen weaker, the report notes that Japan's underlying balance of payments continues to improve. Stronger exports, supported by AI-related demand, are increasingly offsetting the country's deficit in digital services.

In a sign that some investors are hedging against a yen rally, the one-year USD/JPY risk reversal—a measure of market sentiment derived from options—has moved into positive territory for the first time since 2022. This indicates a growing demand for options that would profit from a stronger yen.
