Background

Speculative bets against the Japanese yen have reached extreme levels, heightening the risk of a sharp market reversal this summer, according to a new analysis from Bank of America. The bank's research, released Monday, indicates that short positioning is now approaching highs last seen in July 2024, creating a volatile environment for the currency.

Positioning Reaches Critical Levels

Bank of America's report highlights that speculative short yen positions on the CME are nearing stretched levels. This crowded trade is accompanied by a notable shift in derivatives markets, where the one-year USD/JPY risk reversal has moved into positive territory for the first time since 2022, signaling growing demand to hedge against a potential sharp yen appreciation.

The analysis, which followed the release of data from Japan's Ministry of Finance, also revealed that foreign investors became net sellers of Japanese assets in June. After a period of significant inflows, portfolio investment flows reversed to net outflows from both Japanese bonds and equities last month.

Underlying Drivers and Market Sentiment

According to BofA, the speculative yen selling is being driven by market concerns over Japan's fiscal outlook and a perception that the Bank of Japan has fallen "behind the curve" in normalizing monetary policy. The bank notes that yen carry trades appear to be gradually building, with much of the selling pressure originating from offshore markets.

Despite these pressures, the report also pointed to improving fundamentals in Japan's underlying balance of payments. Strong export growth, partly supported by AI-related demand, is increasingly helping to offset the country's digital service deficit.

Potential Catalysts for a Reversal

Bank of America outlined three potential catalysts that could trigger a rapid unwinding of these crowded short positions, a market event often called a "short squeeze."

  • FX Intervention: Action from Japanese authorities that is of a greater magnitude than the market currently anticipates.
  • Market Reversal: A significant downturn in the global AI-driven equity rally, which could curb investor risk appetite.
  • Policy Shift: A change in policy from the "Takaichi administration" in response to market pressure, as specifically cited in the bank's analysis.
