Yen at Critical 160 Level, BofA Warns of 'Credibility' Test for Authorities

A failure by Japanese authorities to intervene if the U.S. dollar pushes past the 160 yen level could severely damage their credibility and send the currency sliding towards 165, analysts at BofA Securities warned. The analysis comes as the USD/JPY pair trades near the psychologically important 160 mark, heightening market focus on potential action from Tokyo ahead of key U.S. inflation data.
A Test of Policy Resolve
According to BofA, a sustained break above 160 without a response from officials would be interpreted by markets as a sign of limited policy resolve. Such a scenario could see the dollar-yen rate approach 165 during August.
The fallout would likely extend to Japan's domestic bond market. BofA anticipates a bear-steepening of the Japanese government bond (JGB) yield curve, a situation where longer-term yields rise faster than short-term ones, signaling changing expectations for future growth and inflation.
Credibility Already 'Eroded'
Confidence in Japanese and U.S. authorities was initially bolstered by a coordinated intervention on July 31. However, BofA analysts said that credibility has since "eroded" after officials opted not to act when weaker-than-expected U.S. employment data on August 7 briefly pushed the USD/JPY pair lower before it rebounded.
AdAnalysts outlined several potential policy responses:
- A strong response: Intervention after the U.S. CPI report, regardless of the outcome, to drive the pair materially lower would restore confidence.
- A limited response: Simply defending the 160 level without pushing the pair back towards 155 would suggest authorities are comfortable with a 155-to-160 trading range, further diminishing their credibility.
Shifting Burden to the Bank of Japan
Repeatedly intervening to defend the 160 level could prove costly and unsustainable. This would increase pressure on the Bank of Japan to accelerate its cycle of interest-rate increases, according to BofA.
Such a development would shift the primary responsibility for supporting the yen from direct currency market intervention to more conventional monetary policy. BofA noted, however, that forecasting the precise timing or trigger for any intervention is difficult, as authorities have an incentive to remain unpredictable.
