Analysts led by Ohsung Kwon trimmed their 2026 year-end S&P 500 price target to 7,700 from a previous forecast of 7,950. Despite the lower index target, the firm raised its earnings-per-share (EPS) estimates to $425 for 2027 and $460 for 2028.
Reflecting a more defensive posture, Wells Fargo downgraded the Technology sector to 'equal-weight' from 'overweight'. Concurrently, it upgraded the Health Care sector to 'overweight' from 'equal-weight'.
Rationale for Increased Caution
The bank's outlook is based on the view that further market gains will be constrained by multiple compression, where stock prices fall relative to their earnings. Wells Fargo highlighted several key data points supporting its thesis:
Ad- Extreme Investor Allocation: Equity allocation among investors is reportedly at 72%, the highest level since 1969. With the 10-year Treasury yield near 5%, analysts calculate that a "fair" allocation would be closer to 60%, creating the "widest negative gap since 1969."
- Peak Corporate Earnings: The report argues that Corporate America is "over-earning," with annualized 10-year EPS growth projected to hit 14% by 2027—a pace only surpassed in the post-World War II bull market.
- Future Earnings Risk: While confident in 2027 earnings, analysts see the 2028 consensus EPS of $487 as vulnerable to a potential slowdown in AI-related capital spending, placing their own forecast lower at $460.
Market Indicators Point to Headwinds
According to the note, the firm's proprietary indicators suggest weakening market fundamentals. The Wells Fargo Liquidity Indicator has fallen to its lowest level year-to-date and is expected to decline further, a condition that has historically favored defensive stocks over high-beta names.
Additionally, the bank’s Complacency Indicator remains elevated, suggesting that equity markets are under-pricing potential volatility. Analysts identified Wednesday's Federal Reserve meeting as a key upcoming catalyst that could influence market direction.
