Key Drivers for the Upgrade
Stifel analysts, led by Brad Reback, pointed to several positive developments that underpin their more optimistic outlook. They believe these factors will drive performance into the second half of the year.
Key reasons for the upgrade include:
- Sustained growth and upside potential in the Azure cloud platform.
- An accelerating financial contribution from OpenAI.
- Improved operational efficiencies and a more favorable margin profile.
- Reduced intensity in research spending on large-language models (LLMs).
Azure and AI Momentum
AdAnalysts see potential for 200 to 300 basis points of further upside in Azure's growth. This is driven by efficiency gains across silicon, software, and AI models, as well as management softening its messaging around previous capacity constraints. Stifel highlighted comments from CFO Amy Hood that Microsoft has cut its "dock-to-live times" for new hardware by over 50% in the past year, allowing it to convert capacity into revenue more quickly.
Growth in AI services is also accelerating. The firm noted that the Copilot seat count reached approximately 30 million in the fourth quarter, an increase of 10 million from the prior quarter. A shift to consumption-based pricing for its GitHub platform provides another tailwind for growth.
Improved Margin Outlook
Stifel stated that its earlier concerns about margin compression at Microsoft proved to be "too negative." The firm now sees a clearer path to margin improvement, citing Azure's efficiency, the elimination of revenue-share payments to OpenAI following a contract revision in April, and Microsoft's decision to extend the useful life of its assets.
Analysts also noted that Microsoft's need to aggressively invest in its own LLM development is "abating" as open-weight models begin to deliver comparable results at a lower cost. While capital spending is expected to remain high to build out AI infrastructure, Stifel anticipates Microsoft will achieve "industry-leading levels of operational efficiency."
