Euro's Upside Capped Despite Hawkish ECB Outlook, Citi Says

The euro is likely to see limited gains even if the European Central Bank (ECB) delivers a hawkish interest rate hike this week, as markets have already priced in an aggressive tightening path, according to a research note from Citi.
Hawkish Hike Fully Priced In
Citi economists, in line with market consensus, anticipate the ECB will raise its key interest rate by 25 basis points. This potential move is already fully reflected in market pricing, with overnight indexed swaps indicating a 25.1 basis point increase, the bank stated. As a result, the hike itself is unlikely to be a significant catalyst for the foreign exchange market.
Risks for the upcoming meeting are skewed to the hawkish side, with the possibility that ECB staff may revise inflation projections higher, Citi noted. The bank also suggested that recent strength in European Union economic data should mitigate concerns of a policy error leading to stagflation.
AdLimited Upside for the Euro
Despite the hawkish outlook, Citi analysts argue that the EUR/USD currency pair has limited room to rally. The primary reason is that investors have already factored in a significant amount of future policy tightening.
According to the note, current market pricing reflects expectations for two additional 25 basis point hikes by June 2027. Citi said the market will find it difficult to add a further hiking premium based on central bank guidance alone, suggesting that a sustained move higher for the euro would require fresh impetus from stronger-than-expected economic data or new geopolitical developments.
