Bank of America Warns of Yen Reversal Risk as Short Positions Stretch

Speculative bets against the Japanese yen have reached stretched levels, increasing the risk of a sharp market reversal, according to a new analysis from Bank of America. The report, which follows the release of official Japanese financial data, notes that foreign investors also turned net sellers of Japanese assets in June.
Short Positions Mount as Foreigners Sell
Bank of America's research highlights that speculative short yen positioning on the CME is approaching levels last seen in July 2024. This build-up in bearish bets suggests the trade is becoming increasingly crowded, leaving it vulnerable to a sudden unwinding.
The analysis points to yen carry trades as a primary driver, with much of the selling pressure originating from offshore markets. Perceptions that the Bank of Japan has fallen "behind the curve" on monetary policy, coupled with fiscal concerns, have also fueled speculative selling, BofA noted.
This sentiment shift is reflected in capital flows. Citing data from Japan’s Ministry of Finance for June, the bank reported that foreign investors sold both Japanese bonds and equities, reversing a previous trend of substantial inflows.
Conflicting Market Signals
AdDespite the heavy bearish positioning, some derivatives market indicators suggest growing caution among traders. The one-year USD/JPY risk reversal has moved into positive territory for the first time since 2022, a technical signal that can indicate rising demand to hedge against or bet on a stronger yen over the medium term.
Underlying economic trends also present a counter-narrative to the persistent yen weakness. BofA stated that Japan’s balance of payments continues to improve, as a surge in demand for AI-related exports is increasingly offsetting the country's deficit in digital services.
Potential Catalysts for a Reversal
According to Bank of America, the stretched positioning leaves the yen vulnerable to a rapid appreciation if market conditions shift. The firm identified three potential catalysts that could trigger a significant unwinding of short positions:
- FX Intervention: A currency intervention by Japanese authorities of a greater magnitude than the market currently anticipates.
- Equity Market Reversal: A significant downturn in the global, AI-driven stock market rally, which could prompt a flight to safety and unwind carry trades.
- Policy Shift: A change in policy from a potential future "Takaichi administration" in response to market pressure.
