Background

U.S. Treasury yields moved modestly higher on Thursday, with the bond market holding near multi-week highs as investors digested diverging views from Federal Reserve officials and assessed geopolitical risks in the Middle East.

Market Snapshot

The upward move in yields was seen across the curve. The rate-sensitive 2-year Treasury note yield rose to 4.21%, while the benchmark 10-year Treasury note yield ticked up to 4.65%. At the long end, the 30-year Treasury bond yield climbed to 5.203%.

This follows a volatile period for the bond market. A significant sell-off in July, driven by a combination of surging crude oil prices, resilient economic activity, and an expanding fiscal deficit, pushed U.S. borrowing costs toward multi-year highs. While recent diplomatic talks between the U.S., Iran, and Oman over the Strait of Hormuz have tempered oil prices and eased immediate inflation fears, yields have found a floor.

Fed Rate Path in Focus

Market uncertainty surrounding the Federal Reserve's next policy move has intensified. According to the CME FedWatch Tool, traders now see the odds of the Fed holding rates steady versus a 25-basis-point hike at its September 16 meeting as nearly even. This represents a marked shift from the previous week, when futures markets priced in a 63% probability of a rate increase, compared to just 37% for a pause.

Investors are now looking ahead to remarks later today from St. Louis Fed President Alberto Musalem, who has previously indicated a preference for gradual, pre-emptive rate hikes to manage inflation risks. His comments will be closely watched for insight into the Federal Open Market Committee's (FOMC) internal debate. The market is also highly focused on Friday's July Non-Farm Payrolls report, which is expected to be a decisive factor in whether the Fed can remain on hold through the fall.

European Markets Stabilize

In Europe, government bond yields were relatively stable after a turbulent July. Germany's benchmark 10-year bund yield was flat at 3.10%, near its lowest level since July 15. The sell-off last month, which saw the 10-year yield hit a 15-year high of 3.21%, was attributed to geopolitical tensions, energy price volatility, and strong economic data that fueled expectations for aggressive tightening by the European Central Bank (ECB).

While money markets have pared back bets on consecutive ECB rate hikes, traders still anticipate further action. Current pricing reflects an 88% probability of a 25-basis-point hike to 2.50% at the ECB's September 9 meeting, supported by robust regional economic data.
