Background

Piper Sandler has initiated coverage on large-cap independent refiners with a "modestly positive" view, designating Marathon Petroleum (MPC) and Valero Energy (VLO) as its top picks with "Overweight" ratings. The firm's analyst, John Royall, sees continued fundamental strength for the sector despite a major run-up in valuations this year.

Sector Strength vs. Valuation Concerns

According to the Piper Sandler note, the refining sector is benefiting from an "extraordinary period" driven by tight global supply and significant refinery downtime, which it estimates at approximately 3 million barrels per day. The ongoing closure of the Strait of Hormuz was also cited as a key supportive factor.

This bullish backdrop has propelled the sector to an average gain of more than 80% year-to-date. While the analyst sees limited near-term catalysts for a pullback, the firm noted valuation is a concern. Large-cap refiners are trading near historical averages at roughly 6 times their projected 2027 EBITDA.

However, on a mid-cycle basis, the stocks appear overvalued at approximately 8.5 times their 2028 EBITDA. This leads the analyst to project a modest average total return upside of around 6% to year-end 2027 price targets.

Top 'Overweight' Picks

Piper Sandler highlighted two companies as standouts in the group, citing distinct operational and financial strengths.

Marathon Petroleum (MPC)

The firm assigned an "Overweight" rating to MPC, citing its attractive valuation and high upside potential. Key strengths noted include:

  • Shareholder Returns: Distributions from its stake in MPLX are sufficient to cover the parent company's dividend and capital needs, allowing most free cash flow to be returned to shareholders. This results in a projected total return of capital yield exceeding 11% in 2027.
  • Operational Efficiency: Ongoing commercial initiatives are improving refining capture rates, while projects at its Garyville and Robinson refineries are expected to enhance profitability per barrel.

Valero Energy (VLO)

Valero also received an "Overweight" rating, with the analyst pointing to its strong operational history and financial discipline. The investment case is supported by:

  • Strategic Position: VLO has the highest exposure to the U.S. Gulf Coast, positioning it to benefit from global product tightness via its export capabilities. Its complex system can also process diverse crude slates.
  • Financial Strength: The company maintains a "best-in-class" balance sheet with a net debt to capital ratio of only 18% and has sustained shareholder payout levels above 60% over the past three years.
