Neocloud Stocks Tumble After Musk Warns of Sector Consolidation, Failures

Background

Shares of so-called neocloud companies declined in premarket trading on Monday after a social media post from Elon Musk warned of significant consolidation and failures ahead for the sector. The comments amplified existing investor concerns about the high levels of debt used to finance artificial intelligence infrastructure.

Market Reaction

The sell-off was led by CoreWeave, a prominent player in the AI infrastructure space, which saw its shares fall 4.5% in premarket activity. Other companies in the sector also faced pressure, according to a Reuters report:

  • Nebius Group fell 3.4%
  • IREN dropped 3.3%
  • Applied Digital and TeraWulf each shed over 2%
  • Core Scientific lost 1.7%

The negative sentiment has also spread to the debt markets. Bonds for Nebius maturing in 2034 and for CoreWeave expiring in 2033 have recently fallen to record lows, signaling heightened credit risk.

Musk's Warning Amplifies Concerns

In a post on Sunday, Musk stated that the more than 200 companies in the neocloud space are poised for "guppy-level death and consolidation." He added, "Some will make it through, but not many," and confirmed that his company, SpaceX, would not be acquiring any neocloud firms.

Musk's warning follows similar red flags from industry analysts. Research firm Gartner noted earlier this month that CoreWeave was among the most exposed to increasing leverage and projected that 80% of neocloud companies could cease independent operations by 2032. This has intensified scrutiny over the sector's profitability, as firms like CoreWeave, Nebius, and IREN have reported recent quarterly losses.

A Sector Weighed by Debt

The downturn reflects a widening gap between massive capital investment in AI compute power and the revenue it generates. With some forecasts projecting AI spending to exceed $1 trillion next year, investors are growing anxious about the sector's dependence on debt, especially as AI hardware faces rapid depreciation and the Federal Reserve signals the potential for more interest rate hikes.

"There is too much debt," said Alberto Gallo, founder of hedge fund Andromeda Capital, in a statement to Reuters. He noted that capital has been "spent on the assumption of infinite demand and need for AI compute, and it has concentrated credit markets into one risk, paying investors very little."

Reflecting this bearish sentiment, shares of CoreWeave, Nebius, and IREN have all fallen more than 30% this month alone. Investors betting against these companies have reportedly accumulated at least $6 billion in paper profits.
