Levi Strauss Downgraded by Wells Fargo on Valuation Concerns After 40% Rally

Summary
Wells Fargo lowered its rating on Levi Strauss to Equal Weight from Overweight, citing the stock's significant run-up and emerging concerns about margin execution, though it maintained its $25 price target.
Wells Fargo has downgraded Levi Strauss & Co. (NYSE: LEVI) to Equal Weight from a previous Overweight rating, signaling that the stock's recent strong performance has fully priced in its near-term potential. The bank maintained its $25 price target, suggesting a more balanced risk-reward profile for the apparel maker going forward.
Valuation Catches Up to Performance
Analysts at Wells Fargo noted that Levi's shares have rallied approximately 40% since February, significantly outpacing the S&P 500's roughly 14% gain over the same period. This surge was fueled by consecutive earnings beats, upwardly revised financial guidance, and improving investor sentiment around the denim category.
The strong performance led to a valuation re-rating for the company. According to the report, Levi's forward earnings multiple expanded from below 12 times to approximately 15 times. Wells Fargo believes this new valuation largely reflects the company's improved revenue growth outlook, which was raised to a range of 7%-7.5% from 5%-6%.
Margin and Execution Risks Emerge
Despite the positive momentum, the bank flagged new questions regarding the company's profit margins and earnings flow-through. The upcoming retirement of Chief Financial Officer Harmit Singh in November was also cited as a contributing factor to the more cautious stance.
Wells Fargo pointed to several specific concerns:
Ad- While second-quarter revenue exceeded expectations, profit margins showed no corresponding upside.
- The company's operating margin guidance for the third quarter fell short of Wall Street consensus estimates.
- Fourth-quarter margin targets appear ambitious, requiring a significant improvement in operating leverage.
The analysts highlighted that Levi's fourth-quarter plan assumes operating margin expansion of 150 to 200 basis points. They cautioned that achieving the implied 45%-50% incremental margins would be a considerable challenge.
Analyst Outlook
While moving to the sidelines due to near-term execution risks, Wells Fargo's long-term view on Levi Strauss remains constructive. The bank's earnings per share forecasts are unchanged at $1.52 for fiscal 2026 and $1.64 for fiscal 2027.
The firm's $25 price target is based on a 15-times multiple of its fiscal 2027 earnings estimate, aligning with the stock's current valuation. The downgrade reflects a tactical shift rather than a fundamental change in the bank's long-term outlook for the iconic denim brand.
