Background

The path of Federal Reserve monetary policy stands as a key risk for U.S. equities, with the potential for unexpected rate hikes capable of overshadowing an otherwise solid corporate earnings season, according to a new report from Goldman Sachs.

Inflation Data in Focus

Ahead of this week's Consumer Price Index (CPI) release, Goldman Sachs analysts stated they expect a tamer inflation reading than the market consensus. The bank forecasts a 0.17% month-over-month increase in June core inflation and a 0.11% decline in the headline figure, attributing the drop to lower energy prices.

Despite this outlook, the investment bank noted a significant divergence in expectations. While Goldman's own forecast is for the Fed to hold rates steady for the remainder of the year, it highlighted that markets are currently pricing in nearly 50 basis points of tightening through mid-2027. This discrepancy creates a pivotal risk for stocks leading into the central bank's July policy meeting.

The Risks of a Hawkish Pivot

A more aggressive, or hawkish, stance from the Fed could pressure equities in several ways, the report argued. The primary concerns include:

  • Dampened Growth Expectations: Higher interest rates could slow economic activity, weighing on corporate outlooks.
  • Increased Financing Costs: In a capital-intensive, AI-driven investment cycle, higher borrowing costs could hinder corporate spending and expansion.
  • Historical Parallels: The analysts noted that such conditions have echoed those seen at previous market peaks.

Historically, the S&P 500 has tended to struggle at the beginning of Fed hiking cycles, posting an average decline of 2% over the first three months, according to Goldman's analysis. However, performance typically improves over a 12-month horizon, with the index averaging a 9% gain, although the 2022 tightening cycle was a notable exception.

Market Outlook and Sector Sensitivity

The current market positioning also leaves room for a potential "relief rally" if inflation data comes in softer than expected, prompting a more dovish policy outlook from the Fed. Options markets imply a potential move of about 0.8% in the S&P 500 following the CPI release.

Within the market, Goldman expects companies with weak balance sheets and high exposure to floating-rate debt to be the most sensitive to shifts in rate expectations. The report also observed that historically, the technology sector has tended to outperform during the early stages of tightening cycles, while financial stocks have underperformed.
