Background

Fitch Ratings affirmed the 'BB' Long-Term Issuer Default Rating for BlackRock TCP Capital Corp. (NASDAQ:TCPC) but revised the business development company's (BDC) outlook to Negative from Stable. The ratings agency also removed TCPC from a Rating Watch Negative, signaling that while immediate credit metrics have stabilized, underlying risks to its credit profile persist.

Rationale for the Negative Outlook

The Negative outlook reflects Fitch's concerns regarding TCPC's financial health relative to its peers. The agency highlighted several key risk factors that could pressure the company's rating over the next 12 to 18 months.

Key concerns cited by Fitch include:

  • Elevated Non-Accrual Loans: Investments on non-accrual status, an indicator of potential credit problems, remained high at 3% of the debt portfolio at fair value and 8.4% at cost as of the first quarter.
  • Paid-In-Kind (PIK) Income: A high level of PIK income, where interest is paid with more debt rather than cash, could translate into future realized losses.
  • Weaker Asset Coverage: TCPC's asset coverage cushion stood at 10.9% at the end of the first quarter, which Fitch noted is weaker than that of its peers, providing a smaller buffer against portfolio depreciation.

Leverage and Financial Position

Fitch acknowledged that TCPC's leverage has trended downward, a key reason for removing the Rating Watch Negative. The company's statutory leverage was 1.29x at the end of the first quarter, down from 1.41x at year-end. However, the ratings agency still views the leverage level as elevated for TCPC’s risk profile.

The BDC has taken steps to manage its balance sheet, including cutting its quarterly base dividend to $0.17 per share from $0.25. It also refinanced $325 million of maturing senior unsecured notes using its secured revolving credit facility. This move, however, reduced TCPC's proportion of unsecured debt to 34.8% of total debt, a significant drop from its four-year average of 61.7%, which can limit financial flexibility.

Market Context

For investors, a Negative outlook from a major ratings agency like Fitch indicates a greater than 50% chance of a downgrade in the medium term. This can potentially increase a company's future borrowing costs and signal underlying portfolio stress. TCPC's high level of non-accrual loans and significant net realized losses of 17.9% in the prior year underscore the challenging credit environment for middle-market lenders.

As of the first quarter, BlackRock TCP Capital reported having $44 million in cash and equivalents and $264 million of remaining borrowing capacity under its credit facilities to support its operations and investment activities.
