The credit rating agency attributed the change to a delayed deleveraging path, influenced by persistent softness in repairable collision claims and the company's capital return program.
Pressure on Performance Metrics
A continued decline in auto collision claim volumes has directly impacted LKQ's financial performance. Fitch noted that this trend contributed to a 3.4% drop in organic parts and services revenue during the first half of 2026, which followed a 2.7% decline for the full-year 2025.
This top-line pressure has squeezed profitability, with Fitch-calculated EBITDA margins compressing to 10.7% for the six months ending June 30, down from 12.1% in 2024. Consequently, the company's leverage, a key credit metric, rose to 3.0x in the second quarter of 2026 from approximately 2.6x at the end of 2024. Fitch also mentioned that temporary operational issues from an ERP system implementation in Germany added to recent headwinds.
Capital Allocation Slows Debt Reduction
LKQ's capital allocation strategy is also tempering the pace of debt reduction, according to the report. The company is directing about half of its operating cash flow after capital expenditures toward dividends and share buybacks.
AdAs a result, Fitch now forecasts LKQ's leverage will decline to around 2.8x by the end of 2026 and reach 2.5x by 2028. This trajectory trails management's internal target of 2.0x.
Resilient Market Position
Despite the near-term challenges, Fitch highlighted LKQ's resilient market position and sound underlying financials. The North American segment, which accounts for about 40% of revenue, demonstrated this strength by generating 0.5% organic growth in the second quarter, outperforming a broader market decline in repairable claims of 1% to 3%.
Fitch also stated that LKQ's free cash flow generation remains structurally strong, supported by disciplined working capital management. The agency expects the company to generate $300 million to $450 million in post-dividend free cash flow annually, providing sufficient liquidity for bolt-on acquisitions without needing to take on additional debt.
