Yen Short Positions Reach Extreme Levels, Raising Reversal Risk, BofA Warns

Background

Speculative short positions against the Japanese yen have swelled to levels approaching a two-year high, creating a significant risk of a rapid unwind, Bank of America analysts warned in a Monday report. The analysis, which followed the release of Japanese balance of payments and international securities data, highlights growing bearish sentiment that leaves the currency vulnerable to a sharp snapback.

Stretched Positioning and Foreign Outflows

According to Bank of America, speculative positioning is increasingly one-sided. The firm's research points to several key indicators:

  • CME short yen positions are nearing the extreme levels last observed in July 2024.
  • The one-year USD/JPY risk reversal, a measure of market sentiment derived from options pricing, has moved into positive territory for the first time since 2022.
  • Foreign investors became net sellers of both Japanese bonds and equities in June, reversing a trend of previous inflows, according to data from Japan’s Ministry of Finance.

This combination of heavy speculative shorts and foreign capital outflows underscores the mounting pressure on the yen. BofA noted that yen carry trades appear to be gradually building, with much of the selling pressure originating from offshore markets outside of Tokyo trading hours.

Drivers of Yen Weakness

The persistent selling of the yen is driven by several macroeconomic factors, the report stated. Speculators have been drawn to shorting the currency due to growing market attention on Japan's fiscal concerns and a widespread perception that the Bank of Japan has fallen "behind the curve" in its monetary policy decisions.

However, BofA also pointed to improving fundamentals that could support the yen. Japan’s underlying balance of payments continues to strengthen, as robust export growth, partly fueled by global demand related to artificial intelligence, is increasingly offsetting deficits in areas like digital services.

Potential Catalysts for a Reversal

Bank of America identified three primary catalysts that could trigger a rapid unwinding of the crowded short yen positions, leading to a significant currency appreciation.

These potential triggers include a foreign exchange intervention from Japanese authorities of a greater magnitude than the market currently anticipates, a broad reversal of the AI-driven rally in global equity markets, or a significant policy shift in Japan, which the bank noted could occur under a new administration in response to market pressure.
