Yen Rally Accelerates Past 155, Fueling Carry Trade Unwind Concerns

The Japanese yen strengthened significantly against the U.S. dollar, with its rally accelerating after breaking through the key 155 level, a move that triggered a wave of stop-loss orders. The currency is now approaching its strongest levels of the year as traders turn their attention to the 152 region as the next potential target.
Momentum Builds
The yen rose as much as 0.4% to 153.80 against the dollar on Tuesday, following a 1.2% gain overnight, according to market data. This brings its gain for the month to nearly 4%, making it the best-performing currency among its Group of Ten peers.
According to a trader familiar with the transactions who spoke on condition of anonymity, the dollar-yen pair's drop below 155 set off a large volume of stop-loss orders and compelled options dealers to sell dollars. The move was attributed to a combination of factors, including thin market liquidity around a U.S. holiday and a sharp reversal in sentiment driven by growing expectations of a Bank of Japan (BOJ) rate hike.
Carry Trade Unwind in Focus
The speed of the yen's appreciation has raised concerns about a larger-scale unwinding of the yen carry trade, a strategy where investors borrow the low-yielding yen to fund investments in higher-yielding assets abroad. As the yen strengthens, these trades become unprofitable and force investors to buy back yen to close their positions, further fueling the currency's rise.
AdAnalysts are now watching key technical levels for the dollar-yen pair:
- Rodrigo Catril, a strategist at National Australia Bank, noted that the break of the support area has "opened the door for more downside," suggesting the pair could test lows near 152.27 and 152.10.
- Motonari Sakai, head of FX trading at Mitsubishi UFJ Trust and Banking Corp., said that if the yen strengthens past the low-154s, the next target could be the 152 range.
- Rinto Maruyama, a senior rates and FX strategist at SMBC Nikko Securities, stated that a break below 154 could "trigger further unwinding of the yen carry trade and more stop-loss orders."
BOJ Policy and Data Ahead
The market's focus is shifting to upcoming catalysts that could influence central bank policy. Investors are awaiting U.S. CPI data on Friday for clues on the Federal Reserve's outlook, while in Japan, all eyes are on the Bank of Japan's policy meeting next week.
Overnight index swaps now indicate a 97% probability of a 25-basis-point interest rate hike by the BOJ, raising the bar for policymakers to deliver a sufficiently hawkish signal to sustain the yen's recent gains. Recent comments from BOJ board member Hajime Takata, suggesting that future rate hikes would not be limited to 25 basis points and could occur consecutively, have already bolstered hawkish expectations.
