Background

The U.S. stock market is likely facing a period of increased choppiness this summer before its upward trend resumes later in the year, according to a new analysis from Yardeni Research. The firm noted that the S&P 500 has been trading sideways, hovering around the 7,500 mark since mid-May in what it calls a "summer stall."

Resurfacing Headwinds Challenge Markets

While a resilient economy and strong corporate earnings provide underlying support, Yardeni Research highlights that these positive factors are already widely recognized by investors. The firm points to several re-emerging risks that are likely to drive volatility in the near term.

Key concerns include:

  • Geopolitical Tensions: A renewed conflict in the Middle East and threats to shipping in the Bab el-Mandeb Strait have pushed Brent crude oil prices from a June low of around $72 to approximately $95 per barrel, reviving inflation fears.
  • Trade Policy: The U.S. administration is reportedly planning new tariffs, including a 50% tariff on certain Canadian goods and duties of 10.0%-12.5% on roughly 60 other countries.
  • AI Sector Jitters: The market is showing renewed concern over the return on investment for massive AI spending, alongside recent news of a significant cybersecurity incident involving AI models.

These concerns are being reflected in the bond market, where the 10-year Treasury yield has climbed back to 4.63%. According to the research note, the 2-year Treasury yield has risen above the federal funds rate, a development that signals investor expectations for a potential near-term interest rate hike from the Federal Reserve.

Yardeni Research places the probability of a Fed rate hike at 35% for the July meeting and 55% for September. In currency markets, the Japanese yen has weakened significantly, falling below 163 per U.S. dollar for the first time since 1986, pressured by higher energy import costs and the wide interest rate differential with the U.S.

Year-End Outlook Remains Bullish

Despite the anticipated summer volatility, Yardeni Research maintains its year-end price target for the S&P 500 at 8,250. To navigate the current environment, the firm reiterated its recommendation for investors to hold an overweight position in energy stocks, which can serve as a hedge against further disruptions from geopolitical risks in the Middle East.
