Background

U.S. Treasury markets entered a consolidation phase on Friday, capping a week defined by a tug-of-war between easing inflation signals and heightened geopolitical risk. The policy-sensitive 2-year Treasury yield hovered near a multi-week low, while the benchmark 10-year yield edged slightly higher as investors assessed the competing factors.

Market Snapshot

The 2-year U.S. Treasury note yield, which is highly sensitive to Federal Reserve policy expectations, was trading around 4.135%, maintaining a level near its lowest point since July 17, according to a report from Investing.com. In contrast, the benchmark 10-year Treasury yield ticked up to 4.649%, recovering slightly after hitting a nearly one-week low in the prior session, as longer-duration bonds remained under pressure from energy market volatility.

A Week of Conflicting Signals

The bond market faced upward pressure on yields early in the week as geopolitical tensions in the Persian Gulf escalated. A surge in benchmark crude oil prices to around $89 per barrel introduced a significant duration risk premium into global sovereign debt markets, prompted by U.S. threats of economic pressure and a potential maritime blockade against Iran.

However, that pressure was later offset by key economic data releases that pointed to cooling inflation. The reports showed:

  • The annual Consumer Price Index (CPI) slowed to 3.4%, in line with expectations.
  • The Producer Price Index (PPI) report indicated that wholesale inflation was flat, with a 0.0% month-over-month increase.

These figures, combined with a surprise decline of 23,000 in U.S. non-farm payrolls reported the previous week, helped alleviate market concerns about the need for further interest rate hikes.

Fed Expectations Repriced

The softer economic data prompted a swift repricing in money markets. Traders now anticipate approximately a 35% probability of a Federal Reserve rate hike in September, a sharp decrease from the nearly 67% chance priced in just a week ago, the report noted. With the monetary policy outlook for September becoming clearer on both sides of the Atlantic, fixed-income investors have adopted a more cautious, wait-and-see stance.
