Japanese Equity Boom Driving Yen Selling, Citi Says

Background

The persistent weakness in the Japanese yen is being driven by the historic strength of the country's equity market, as investors sell the currency for hedging and rebalancing purposes, according to an analysis by Citi.

The bank notes that as Japanese stock indexes climb to record levels, the need for investors to manage their currency exposure is creating significant downward pressure on the yen.

The Hedging Dynamic

According to Citi, both Japanese and overseas investors holding appreciating domestic equities are engaging in yen-selling transactions. This activity is a common strategy to hedge against potential currency losses that could erode stock market gains.

As long as Japanese equities continue to post strong gains, this selling pressure is likely to persist, the bank stated. However, if the pace of stock market appreciation slows, the need for this yen-sale hedging would be reduced, potentially easing the downward pressure on the currency.

Citi's analysis suggests that without a change in the equity market's trajectory, only two factors could effectively control the yen's weakness:

  • Monetary Policy: An earlier-than-expected normalization of monetary policy by the Bank of Japan.
  • Direct Intervention: The Ministry of Finance stepping in to purchase yen in the open market.

In the near term, the bank has identified ¥165 per dollar as a critical technical level to watch. The divergence between the Bank of Japan's ultra-loose monetary policy and the tighter stances of other major central banks remains a primary headwind for the yen.

Despite the current dynamics, Citi said its long-term bullish scenario for the yen remains largely unaffected, even if the country's stock market continues to rise.
