Background

Eurozone borrowing costs remained elevated on Tuesday, with Germany's two-year bond yield holding near a multi-month peak as volatile energy prices fueled expectations of a more hawkish European Central Bank (ECB).

Yields Under Pressure

The rate-sensitive German two-year yield, a key indicator of near-term interest rate expectations, hovered around 2.78%. This follows a peak of 2.817% on Monday, its highest level in 28 months, according to market data.

Meanwhile, the benchmark 10-year German Bund yield traded slightly higher at approximately 3.15%. The sustained pressure on short-dated European debt comes as bond markets brace for the ECB's upcoming monetary policy decision on Thursday.

Energy Volatility Fuels Inflation Fears

Analysts attribute the elevated yields to a strengthening link between crude oil prices and interest rate forecasts. Geopolitical friction in the Middle East, including recent threats from Yemen's Houthi movement regarding a potential naval blockade on Saudi Arabia, has intensified fears of supply disruptions.

This market nervousness is reinforcing concerns that a surge in energy costs could reignite inflationary pressures across the Eurozone. While corporate surveys indicate some moderation in selling prices and wage growth, analysts note that costs for refined energy products continue to feed into underlying transport and manufacturing sectors, keeping inflation risks tilted to the upside.

ECB Policy Outlook

Ahead of Thursday's meeting, investors are adjusting their expectations for the ECB's policy path. While President Christine Lagarde is widely expected to hold the deposit rate steady at its current 2.25%, the persistent inflation risks are seen as limiting the central bank's ability to signal an end to its tightening cycle.

Money market pricing reflects this sentiment, with swaps indicating that traders have almost fully priced in a rate hike for September. Furthermore, markets are anticipating additional monetary tightening by early 2027.
