Background

Germany's 10-year government bond yield, a key benchmark for Eurozone borrowing costs, climbed to 3.275% on Friday, a level not seen since 2011. The move capped a volatile week and extended a broader selloff in European sovereign debt as investors priced in higher interest rates for longer.

Hawkish ECB and Inflation Fuel Selloff

The primary driver behind the surge in yields was a firm hawkish message from the European Central Bank. In a Bloomberg interview published Wednesday, ECB Executive Board member Isabel Schnabel stated that current interest rates are insufficient to bring inflation back to the central bank's 2% target. She warned that borrowing costs must rise further to tame persistent price pressures.

Following Schnabel's comments, money markets moved to price in a near-certainty of a 25-basis-point rate hike at the ECB's September meeting. Compounding the pressure on bonds, European governments are increasing debt sales to finance defense and energy transition spending, adding to structural supply pressures in the market.

The move to multi-year highs followed a turbulent period for European fixed-income markets, which saw yields swing on shifting geopolitical and technical factors.

  • Early-week pressure: Yields initially rose as tensions in the Middle East concerning the Strait of Hormuz pushed energy prices higher, stoking inflation fears.
  • Mid-week relief: A temporary rally in bonds occurred after reports of potential U.S.-Iran talks briefly sent crude oil and natural gas prices lower. The market also found short-lived support after the U.S. Treasury signaled it would use its cash balance to finance a debt buyback program.

Yield Curve Dynamics

While long-term borrowing costs surged, the front end of the yield curve saw some relief. Germany’s policy-sensitive two-year Schatz yield eased slightly to 2.844% on Friday. This pullback from a late-July high reached earlier in the week suggests traders were adjusting short-term positions ahead of central bank announcements.
