Euro's Upside Seen as Limited Despite Expected Hawkish ECB Rate Hike, Citi Says

The European Central Bank is expected to deliver a 25 basis point interest rate hike this week, but the move is unlikely to provide a significant boost to the euro, according to a research note from Citi.
Analysts at the bank state that the rate increase is already fully priced in by the market, a sentiment consistent with both current market pricing and Citi's own economic forecasts.
Hike Fully Priced In
The market has completely anticipated the upcoming rate hike, with overnight index swaps (OIS) pricing in 25.1 basis points. According to Citi, this means the act of raising rates itself is not expected to trigger a notable reaction in foreign exchange markets.
The report also notes that a rate increase to this level would still be considered within the neutral range for monetary policy.
A Hawkish Tilt with Capped Gains
AdDespite the priced-in nature of the hike, the risk for the ECB's meeting is skewed to the hawkish side. Citi points to the possibility that ECB staff may revise their inflation projections upward, a move that would signal a more aggressive stance on controlling price pressures.
Furthermore, recent strong economic data from the European Union has helped to alleviate concerns about a potential policy mistake leading to stagflation. However, Citi analysts argue that even this hawkish tilt may have a limited effect on the EUR/USD currency pair, as markets have already factored in a more aggressive policy path.
Market Outlook
The market's current pricing already reflects a hawkish outlook, incorporating expectations for additional rate hikes in the future. Citi suggests that it would be difficult for the ECB to push rate expectations even higher based on forward guidance alone.
For markets to price in a more significant rate premium, it would require reinforcement from new economic data and geopolitical developments. This dynamic is expected to limit the potential upside for the EUR/USD pair following the central bank's initial announcement.
