Citi: Surging Japanese Equities Fueling Yen Weakness
Text size
Background

The Japanese yen's persistent weakness is being driven by the historically strong performance of the country's equity market, which is prompting significant yen sales from investors rebalancing portfolios and hedging currency exposure, according to a new analysis from Citi.

Equity Gains Drive Hedging Sales

As Japanese stock indexes have climbed to record levels, both domestic and overseas investors holding these assets have been actively selling the yen. Citi states this activity is largely related to currency hedging transactions.

When the value of yen-denominated equities rises, investors often sell the yen to protect their portfolios against a potential reversal in the currency's value. According to the bank, continued strong gains in Japanese stocks will likely maintain this downward pressure on the yen.

Policy Intervention and Key Levels

Citi identifies two primary ways to counter this trend: either the Bank of Japan could bring forward its monetary policy normalization, or the Ministry of Finance could intervene directly by buying yen. The bank highlighted ¥165 per dollar as a critical level to watch in the near term.

However, the downward pressure on the currency could ease naturally if the pace of equity gains slows, as this would reduce the necessity for investors to execute yen-selling hedges, the firm noted.

Broader Context

The yen has faced broad pressure for months due to the Bank of Japan maintaining its ultra-loose monetary policy while other major central banks have tightened interest rates. Despite the current dynamic, Citi stated that its long-term bullish scenario for the yen remains largely unaffected.
