Barclays Warns of Downside Risks for Equities as Fed, Big Tech Reports Loom

A pivotal week of Big Tech earnings and central bank meetings is poised to set the tone for equity markets through the summer, according to Barclays strategists. They noted that while stocks have been resilient, a less friendly macroeconomic backdrop of rising oil prices and bond yields is increasing downside risks.
Macro Headwinds Intensify
Strategists led by Emmanuel Cau said that while solid Q2 corporate earnings have so far supported markets in both the U.S. and Europe, the balance of risks is now shifting. The primary concerns stem from a sharp rise in energy prices and interest rates.
Key factors include:
- Oil prices have climbed back to $100 a barrel amid ongoing U.S.-Iran tensions.
- This has driven a sharp increase in inflation breakevens, a market measure of inflation expectations, despite recent softer inflation data.
- U.S. real rates have risen by approximately 50 basis points since the April oil price peak, driven by an "adverse supply side energy shock" rather than stronger growth expectations, Barclays said.
Central Banks Signal End of Easing
AdUpcoming policy meetings from three major central banks are expected to reinforce a higher-for-longer rate environment. The Federal Reserve is anticipated to hold rates steady but "emphasise their fight against inflation," the strategists wrote.
Meanwhile, the European Central Bank has left the door open for a September rate hike, and hawkish signals from the Bank of Japan point to a faster pace of rate increases. "So the global policy easing cycle is over for good and risk assets have to adjust to the new reality of higher real rates, which rarely come without volatility," the note stated.
Earnings and Market Outlook
On the corporate front, Barclays noted that even strong results from Google (NASDAQ:GOOGL) did not fully ease investor concerns about the sustainability and financing of artificial intelligence-related capital spending. Most other large-cap technology companies are scheduled to report in the coming days.
Barclays also flagged renewed stagflation risk for banks and cyclical sectors, which could be hurt if sustained high oil prices weigh on growth and tighten financial conditions. With markets near highs, building macro risks, and typically negative pre-midterm seasonality, the strategists concluded the "margin for error is low" and suggested investors consider hedging their positions.
