UBS Unfazed by Fed Rate Hike, Cites Economic Strength and Priced-In Tightening

Analysts at UBS argued in a note to investors that the Federal Reserve's latest interest rate increase should not derail the ongoing equity rally, even as the central bank signaled a more aggressive tightening path ahead.
Fed Delivers Hawkish Hike
The Federal Reserve unanimously raised its federal funds target range by 25 basis points to 3.75% to 4.00%, according to its latest policy statement. Fed Chair Kevin Warsh stated that officials had "removed a dose of accommodation" and characterized economic activity as "expanding at a solid pace."
Policymakers adopted a hawkish tone, with projections indicating that 16 of 18 officials expect at least one more rate hike this year. The central bank also projected a "timelier return" of inflation to its 2% target, reinforcing its commitment to curbing price pressures.
Economic Resilience Supports Equities
Despite the Fed's stance, UBS believes much of the monetary tightening is already priced into the market. The bank noted that the market's reaction was contained, with the S&P 500 declining just 0.4% and the two-year Treasury yield rising by only 1 basis point on the day of the announcement.
AdUBS outlined several factors supporting its constructive view on stocks:
- Economic Strength: The bank pointed to the Fed's own upgraded growth forecasts and strong August retail sales, which rose 1.2%, as evidence that the economy can manage higher rates.
- Strong Earnings Growth: UBS forecasts S&P 500 profit growth will remain robust, projecting 25% in 2026 and 14% in 2027, providing a crucial buffer against higher yields.
- Investment Tailwinds: Continued investment in artificial intelligence is expected to provide further support. UBS forecasts industry capital spending will rise from $900 billion to $1.2 trillion in 2027.
Market Outlook
Looking ahead, UBS said it remains positioned for further gains in the stock market but advised clients to brace for potential near-term volatility. The bank recommended that investors maintain diversified exposure and avoid excessive concentration in rate-sensitive sectors of the market.
