Background

South Korean stocks are trading at their cheapest valuation on record despite a major rally this year, as a boom in corporate earnings driven by artificial intelligence has outstripped share price appreciation. According to a Bloomberg report, the benchmark Kospi index is now valued at just 6.4 times forward earnings, a level below even the 2008 global financial crisis.

An Earnings-Driven Rally

The market's 80% gain this year has been propelled not by expanding valuation multiples but by stronger-than-expected corporate profits, primarily from memory chip giants Samsung Electronics and SK Hynix. Consensus earnings estimates for Kospi constituents have risen for 17 consecutive months.

Analysts now expect the Kospi's forward earnings per share (EPS) to surge by approximately 170% this year. This would mark the largest annual increase since Bloomberg began tracking the data in 2006, highlighting the powerful impact of demand for AI-related semiconductors on the South Korean market.

The 'Korea Discount' and Investor Caution

Despite outperforming many global markets, Korean equities continue to trade at a significant discount to their peers. The Kospi’s forward price-to-earnings ratio is roughly one-third of that for Taiwan’s Taiex index, a discrepancy some investors view as an attractive entry point.

However, market participants remain cautious. Skepticism persists about whether the AI-fueled surge in memory chip demand is sustainable beyond the industry's traditional boom-and-bust cycles. Key risks include:

  • Rising memory prices potentially dampening demand from large technology companies.
  • The possibility of Samsung and SK Hynix expanding production capacity, which could pressure margins if supply outstrips demand.
  • Intensifying competition from Chinese memory chip manufacturers.
  • Other metrics, such as price-to-book and PEG ratios, suggesting that leading Korean chip stocks are not as inexpensive as headline P/E ratios imply.

Looking Ahead

Despite these concerns, some analysts see potential catalysts that could help narrow the valuation gap. A potential U.S. listing for SK Hynix is seen as one such event. Ultimately, the market's ability to sustain its upward trajectory will likely depend on whether the powerful earnings momentum can be maintained.
