Goldman Sachs Warns Rising Bond Yields Could Limit Stock Market Gains

Background

Further gains in the U.S. stock market will likely require a drop in interest rates rather than stronger economic growth, as rising bond yields create a significant headwind for equities, according to a recent note from Goldman Sachs.

The Bond Market Constraint

Goldman Sachs analyst Christian Mueller-Glissmann stated that the bond market is acting as a "speed limiter" for stocks. Longer-dated bonds are facing pressure from several factors:

  • Fiscal Concerns: Ongoing government spending and debt issuance are weighing on bond prices.
  • Competition for Capital: Significant investment in areas like artificial intelligence is drawing capital away from other assets.
  • Persistent Inflation: Stubborn inflation limits the ability of central banks like the Federal Reserve to cut interest rates.

Due to these pressures, the firm recommends a more defensive approach to equities in the near term, even while it maintains an overweight position on stocks over a 12-month horizon.

Mixed Economic Signals

Recent economic data has presented a complex picture for investors. The August non-farm payrolls report showed the economy added 162,000 jobs, exceeding expectations, with upward revisions for June and July. However, the unemployment rate edged up to 4.14%, and annualized wage growth decelerated to 2.8%.

Meanwhile, the ISM Manufacturing Index fell one point to 54.6, indicating a slowdown with declines in new orders, production, and employment. This contrasts with some stronger regional manufacturing surveys, which pushed Goldman's own survey tracker to its highest level since April 2022.

Market and Fed Implications

The mixed data comes as 10-year Treasury yields have continued to rise, reflecting the stress in the bond market. The Federal Reserve is closely monitoring these developments ahead of its next policy meeting scheduled for September 15-16.

Fed Governor Christopher Waller commented this week that recent data shows signs of disinflation. He indicated that if this trend continues, he would support keeping the federal funds rate at its current level. The market's reaction to corporate earnings has also been a focus, with Broadcom (NASDAQ:AVGO) issuing guidance that fell slightly below analyst estimates, while Snowflake (NYSE:SNOW) reported revenue and margins that beat expectations.
