Background

French government bond yields rose on Tuesday, partially reversing a sharp decline from the previous session as the market's relief over Moody's decision to maintain France's credit rating proved temporary. The yield on France's benchmark 10-year government bond climbed to 4.922% after experiencing its largest single-day drop since May on Monday.

Spread Narrows After Rating Affirmation

The initial market reaction to Moody's affirmation of France's Aa3 rating late last week was a significant tightening of the country's risk premium. On Monday, the yield spread between 10-year French OATs and benchmark German Bunds narrowed by 13.8 basis points to 153 basis points.

This marked the largest single-day contraction in the spread since the market turmoil of March 2020, according to market data. The move pulled the closely watched gauge back from near-euro-crisis highs reached last week when French 10-year yields briefly surpassed the 5% mark.

Markets Await ECB Guidance

Across the broader eurozone, sovereign debt markets were subdued as investors positioned for the European Central Bank's (ECB) policy meeting on Thursday. Germany's benchmark 10-year Bund yield, the risk-free reference for the bloc, was little changed at 3.349%.

Policymakers face a difficult choice between persistent inflation risks and tightening financial conditions. While money markets widely expect the ECB to hold its key deposit rate at 2.50%, interest-rate futures still price in an approximately 80% probability of a 25-basis-point hike at the December meeting. Investors will closely scrutinize ECB President Christine Lagarde’s press conference for commentary on the recent surge in sovereign borrowing costs.

Geopolitical Risks in Focus

Geopolitical developments also influenced sovereign debt markets, with Israel's general election on Tuesday capturing investor attention. The yield on Israel's benchmark 10-year government note jumped to a one-week high of 4.067%, its largest single-day increase in nearly a month.

Analysts at Deutsche Bank noted the election's potential significance for global markets. "Our economists think that leaves everything from another Netanyahu-led government to an opposition or unity government, political deadlock and potentially another election on the table," they wrote in a note.
