Citi Recommends Shorting USD/CAD on Diverging Central Bank Outlooks

Citigroup has recommended a short position in the U.S. dollar versus the Canadian dollar (USD/CAD), citing expectations that stretched interest-rate differentials between the two nations will soon reverse. The bank initiated the trade on Sept. 2 at an entry point of 1.3854, targeting a move down to 1.35 with a stop-loss set at 1.3990.
U.S. Dollar Weakness Seen as Key Driver
Citi's trade thesis hinges primarily on a weakening U.S. dollar, as the bank anticipates that upcoming economic data will not support a September rate hike from the Federal Reserve. The key catalyst, according to the bank, will be the U.S. inflation report scheduled for Sept. 11.
Citi's economists forecast that annual inflation will ease to a range of 2.3%-2.4%. Such a figure would likely reinforce a neutral-to-dovish policy stance among Fed officials, who, according to recent meeting minutes, already expect disinflation to continue through the end of the year.
Hawkish BoC and Domestic Catalysts to Support Loonie
On the other side of the pair, the Canadian dollar is supported by a more hawkish-than-expected Bank of Canada (BoC). Governor Tiff Macklem recently stated that upside risks to inflation had grown and that the central bank was prepared to implement consecutive rate hikes if necessary, while also downplaying concerns over the potential economic impact of U.S. tariffs.
AdFurther potential support for the loonie could come from Canada's inaugural Investment Summit on Sept. 14-15. Citi noted that any announcements regarding new investment flows or an increased appetite among investors to hedge their foreign-exchange exposure could serve as a positive catalyst for the currency.
Trade Rationale and Positioning
According to Citi, the market's pricing of the interest rate differential between the Fed and the BoC has reached the upper end of its annual range. This makes it an attractive opportunity to bet against the recent trend and position for a stronger Canadian dollar.
The bank also highlighted that shorting USD/CAD offers a strategic way to reduce exposure to oil price fluctuations. Since higher oil prices tend to support both the U.S. and Canadian economies, this trade allows investors to focus on the potential removal of the Fed's "hawkish premium" while limiting the impact of the currencies' shared sensitivity to oil.
