Background

The Japanese yen could weaken to ¥163 per U.S. dollar if the country's Topix stock index surges to the 4,500 level, according to a new analysis from Citi. The bank's research highlights the link between a booming Japanese equity market and a depreciating yen, a dynamic driven by investor behavior.

Equity Strength and Yen Weakness

In a research note released Thursday, Citi analysts estimated that the USD/JPY exchange rate's fair value based on the current Topix level is already around ¥160. They project that a further rally in the broad-based index to 4,500 would likely pressure the currency pair toward ¥163.

The firm attributes this dynamic to investor activity during periods of high equity performance. Historically, strong Japanese stock gains have prompted both domestic and overseas investors to engage in portfolio rebalancing and hedging transactions that have amplified yen weakness.

A Loosening Correlation

Citi noted, however, that the tight correlation between Japanese stocks and the yen's value has loosened since 2024. The bank identified two primary reasons for this shift:

  • Monetary Policy: The gap in monetary policy between Japan and other major economies has contracted.
  • Intervention: Japanese authorities have conducted foreign exchange interventions to purchase and support the yen.

Because of these factors, the bank suggests the current USD/JPY rate already anticipates, to some extent, the ongoing strength in Japanese equities.

Risks and Market Outlook

For investors, the key risks that could still trigger further yen depreciation are potential changes to the interest rate spread and any shifts in the Japanese government's policy on currency intervention, the note stated. Given these variables, Citi recommended that traders maintain a cautious stance on the USD/JPY pair.

The Topix, or Tokyo Stock Price Index, is a key benchmark that tracks all domestic companies listed on the Prime Market section of the Tokyo Stock Exchange and serves as a broad gauge of the Japanese stock market.
