Background

A significant rally in Japanese stocks could push the yen to approximately ¥163 per U.S. dollar, according to a research note from Citi released Thursday. The firm's analysts forecast this exchange rate level would be reached if Japan’s broad Topix stock index rises to 4,500.

The Stock-Yen Connection

Citi's analysis highlights the historical link between strong Japanese equities and a weaker yen. The firm notes that historically high stock market levels have triggered portfolio rebalancing and hedging transactions from both domestic and international investors. These activities, aimed at managing currency exposure on equity gains, have likely amplified the yen's depreciation.

Based on the current level of the Topix index, which tracks all domestic companies on the Tokyo Stock Exchange's Prime Market, Citi's model estimates a fair value for the USD/JPY pair at around ¥160.

Evolving Market Dynamics

The strong correlation between a rising Topix and a falling yen has loosened since 2024, Citi observed. This shift is attributed partly to a contraction in the monetary policy gap between Japan and other major economies, as well as direct foreign exchange intervention by Japanese authorities to purchase the yen.

Despite this, the firm warns that risks of further yen weakness persist. Potential changes to the interest rate spread or shifts in the Japanese government's intervention policy could pressure the currency. In light of these factors, Citi advises investors to maintain a cautious stance on the USD/JPY pair.
