Background

The USD/JPY exchange rate could climb to approximately ¥163 per dollar if Japan’s Topix stock index rallies to the 4,500 mark, according to a research note from Citi released Thursday. The firm's analysis underscores the significant, though evolving, relationship between the performance of Japanese equities and the value of the yen.

The Equity-Currency Connection

Citi analysts noted that historically high levels for Japanese stocks have often led to portfolio rebalancing and hedging activities from both domestic and overseas investors. These actions have likely amplified the yen's depreciation, pushing the USD/JPY pair higher.

Based on the current level of the Topix, which tracks all domestic companies on the Tokyo Stock Exchange’s Prime Market, Citi’s model estimates the USD/JPY rate is already around ¥160 per dollar. This suggests the market has priced in some of the ongoing strength in Japanese equities.

Weakening Correlation and Market Risks

However, the firm pointed out that the strong correlation between a rising stock market and a weakening yen has loosened since 2024. Citi attributed this shift to two primary factors:

  • The contraction in the monetary policy gap between the U.S. and Japan.
  • Foreign exchange intervention by Japanese authorities to support the yen.

Looking ahead, Citi warned that changes to the interest rate spread or Japan's policy on currency intervention could introduce risks of further yen weakness. The firm recommended that investors continue to exercise caution when trading the currency pair.
