Background

U.S. Treasury yields held near multi-week highs on Monday as bond investors grappled with the dual impact of hawkish central bank commentary and a sharp surge in crude oil prices. The repricing of U.S. monetary policy expectations has pushed the market-implied probability of a Federal Reserve rate hike in September to nearly 60%.

Hawkish Tone and Geopolitical Tensions

The sell-off in the government bond market was ignited by remarks from former Federal Reserve Governor Kevin Warsh at the Jackson Hole symposium last Friday. Warsh warned that policymakers still "have work to do" if inflation does not show convincing signs of returning to the central bank's 2% target, sending a clear signal to markets that the fight against inflation is not over.

Adding to inflationary concerns, geopolitical tensions in the Persian Gulf escalated over the weekend. According to reports, U.S. airstrikes targeted Iranian rocket launchers in the Strait of Hormuz, prompting a retaliatory strike from Iran. The conflict drove Brent crude futures up nearly 3% to over $90.50 a barrel, renewing fears of cost-push inflation and supply chain disruptions.

Market Reprices Fed Path

In response to these developments, traders aggressively adjusted their bets on the Fed's next move. According to Fed funds futures, the probability of a 25-basis-point interest rate increase at the September 16 meeting surged to almost 60%, a significant jump from around 35% before Warsh's speech.

The bond market reflected this shift:

  • The benchmark 10-year Treasury yield edged higher to 4.720%, marking its third consecutive day of gains.
  • The 30-year Treasury yield rose to 5.222%, its highest level in nearly a week.
  • The policy-sensitive 2-year Treasury yield, which saw its largest single-day jump since June 2026 on Friday, paused its ascent, pulling back slightly to 4.323%.

The hawkish repricing extended to European markets, with Germany's 10-year bond yield climbing to 3.2903%, a level not seen since 2011.

Key Data and Speeches Ahead

Investors are now looking ahead to a packed economic calendar and further commentary from Fed officials for confirmation of the policy path. Speeches from Fed Governors Michael Barr on Tuesday and Christopher Waller on Thursday will be scrutinized to see if Warsh's hawkish stance is shared among current voting members.

This week's crucial labor market data, including JOLTS job openings, ADP private employment figures, and Friday's Non-Farm Payrolls (NFP) report, will provide the final key inputs for the Federal Open Market Committee (FOMC) before its September meeting. Markets will be watching closely to see if the employment landscape justifies another round of monetary tightening.
