Citigroup Initiates Short Position on USD/CAD, Citing Monetary Policy Divergence

Background

Citigroup has recommended establishing a short position on the U.S. dollar against the Canadian dollar (USD/CAD), betting that an overstretched interest rate differential between the two countries will revert in favor of the loonie. The bank's strategy is primarily driven by expectations that upcoming U.S. economic data will challenge the case for a September rate hike by the Federal Reserve.

The Trade Rationale

According to a note cited by Investing.com, Citi entered the short trade on September 2 at a price of 1.3854. The bank has set a target price of 1.35 with a stop-loss order at 1.3990.

The core of Citi's thesis is that the main catalyst for the pair's movement will originate from the U.S. dollar side. The bank believes forthcoming data will be insufficient to support market expectations for further monetary tightening from the Federal Reserve.

U.S. Inflation in Focus

Citigroup identified the U.S. inflation report on September 11 as a key potential catalyst. The bank's economists forecast the annual inflation rate will decline to a range of 2.3% to 2.4%.

A continued cooling of price pressures would likely reinforce expectations for a neutral-to-dovish policy stance from Fed officials. Citi referenced recent meeting minutes indicating that most policymakers expect inflation to continue its downward trajectory through the rest of the year.

Bank of Canada's Hawkish Stance

In contrast, the Canadian dollar is underpinned by a more hawkish-than-expected Bank of Canada (BoC). Governor Tiff Macklem recently stated that upside inflation risks have increased and that the central bank is prepared to implement consecutive rate hikes if warranted.

Citi's analysis noted that the market's pricing of the Fed-BoC interest rate spread is at the upper end of its annual range, making a contrarian position for a stronger Canadian dollar an attractive setup. The bank also pointed to Canada's inaugural investment summit on September 14-15 as another potential positive catalyst for the currency.
