Background

The U.S. dollar could strengthen to ¥163 against the Japanese yen if Japan's broad Topix stock index rallies to the 4,500 mark, according to a research note from Citi released Thursday. The firm's current model, based on the performance of the Japanese equity market, already estimates a value of around ¥160 for the currency pair.

Equity Strength and Yen Weakness

Citi's analysis points to a historical relationship where strong performance in Japanese stocks contributes to a weaker yen. The firm noted that record highs in local equities have traditionally triggered portfolio rebalancing and hedging transactions from both domestic and international investors.

These capital flows have often amplified yen depreciation. The Topix index serves as a comprehensive measure of the Japanese stock market, tracking all domestic companies listed on the Tokyo Stock Exchange’s Prime Market section.

Shifting Dynamics

However, analysts at Citi observed that the tight correlation between rising equities and a falling yen has loosened since 2024. The note attributed this change to two primary factors:

  • The contraction in the monetary policy gap between Japan and other major economies.
  • Foreign exchange intervention by Japanese authorities to purchase and support the yen.

Citi added that the current USD/JPY exchange rate already anticipates some of the ongoing strength in Japanese equities to a certain extent.

Market Outlook and Risks

Looking forward, Citi warned that a change in either the interest rate spread or the Japanese government's intervention policy could pose a risk of further yen weakness. The firm recommended that investors maintain "continued caution" regarding the currency pair.
