Pound Sterling Gains Slightly as Markets Brace for Decisive US Inflation Report

Background

The British pound edged higher against a steady U.S. dollar on Wednesday, with currency markets in a holding pattern ahead of a pivotal U.S. inflation report. The data is widely seen as a key factor in determining whether the Federal Reserve will implement another interest rate hike at its September policy meeting.

As of early trading, the GBP/USD pair was up 0.04% at 1.3511, while the EUR/USD slipped 0.04% to 1.1538, according to data from Investing.com. The dollar's immediate direction is almost entirely dependent on the upcoming July Consumer Price Index (CPI) figures.

Inflation Data in Focus

Market consensus anticipates a month-on-month increase of 0.1% for headline inflation and 0.2% for the core reading, which excludes volatile food and energy prices. These figures would adjust the year-on-year rates to 3.4% and 2.5%, respectively. Currently, financial markets are pricing in roughly even odds of a rate increase at the Fed's September 17-18 meeting.

A softer-than-expected inflation print could significantly shift those odds. "The market looks to be expecting a softer price story today," said Chris Turner, global head of markets at ING. Turner noted that a soft reading could "drag market pricing of a September Fed rate hike away from a 50% probability in favour of no change."

Market Impact and Scenarios

A low inflation number would likely weaken the dollar, particularly against procyclical currencies like sterling, which tend to benefit from increased risk appetite. According to Turner, such an outcome could also produce a "bullish steepening of the yield curve."

With no significant U.K. economic data on the calendar, the pound's trajectory is closely tied to dollar dynamics and global risk sentiment. The euro, meanwhile, has remained subdued despite generally positive eurozone activity data, weighed down by elevated European natural gas prices, ING analysts noted.

For the euro, a soft U.S. CPI report could enable the EUR/USD pair to challenge last week's high of 1.1580. However, ING's base case suggests the pair will remain below that level without a significant inflation undershoot or a material de-escalation of energy-related geopolitical risks.
