Background

The British pound traded steadily against the U.S. dollar on Friday, supported by better-than-expected domestic economic data. However, the currency's gains were capped by broad strength in the dollar, which is being driven by rising energy prices and repriced expectations for Federal Reserve monetary tightening.

As of early European trading, the GBP/USD pair was up approximately 0.08% to 1.3325, while the EUR/USD was stable at 1.1377, according to Investing.com data.

Dollar Strength Dominates FX Markets

The primary driver in currency markets remains the robust U.S. dollar. Analysts attribute its strength to high energy prices, which are fueling expectations that the Federal Reserve may need to act more aggressively to control inflation. "The dollar continues to perform well as high energy prices raise expectations for a central bank response," said Chris Turner, Global Head of Markets at ING, in a note. "It remains very dangerous to fight this trend."

ING noted that two-year real USD swap rates have increased by 30 basis points since the June FOMC meeting, indicating that markets are pricing in a more hawkish Fed. The U.S. Dollar Index (DXY) is approaching its June high of 101.80, and analysts see investors holding long-dollar positions ahead of the weekend.

UK Retail Sales Provide Sterling Support

While sterling's resilience is largely a function of broader market dynamics, it found a measure of support from strong domestic data. British retail sales unexpectedly rose by 1.0% in June, defying forecasts for a 0.3% decline. The increase was reportedly driven by shoppers purchasing air conditioning units and clothing during an unusually hot month.

This positive print follows a recent GfK survey showing improved consumer sentiment in the UK and data indicating that inflation slowed in June. These factors have provided a floor for the pound, even as the dollar gains momentum.

Euro Lags on Rate Differentials

The euro continues to face pressure, primarily from widening real interest rate differentials with the United States rather than specific European Central Bank policy. According to ING, a "hawkish hold" from the ECB this week provided little support for the single currency.

Analysts at the Dutch bank suggest that as long as energy prices continue to stoke Fed tightening expectations, the EUR/USD pair could trend lower toward the 1.13 level. This outlook would only shift if energy prices were to fall sharply, easing pressure on central banks on both sides of the Atlantic.
