Pound Slips, Pausing Rally Driven by Investor Positioning

Background

The British pound edged lower on Thursday, pausing a recent rally even as the U.S. dollar remained under broad pressure from weak inflation data. Analysts suggest the pullback is a temporary halt in a sterling rally driven by technical positioning rather than a fundamental reversal.

By early Thursday trading, the GBP/USD currency pair had fallen 0.21% to 1.3509, according to Investing.com data. Meanwhile, the euro held steady against the greenback, with EUR/USD trading flat at 1.1470.

Dollar Weakness Meets Sterling Pause

The dollar's broader weakness follows softer-than-expected U.S. inflation figures for June. Both consumer (CPI) and producer price (PPI) data undershot forecasts, reinforcing market expectations that the Federal Reserve is approaching the end of its monetary tightening cycle. U.S. producer prices fell 0.3% month-on-month, according to the latest figures.

Despite this backdrop, Fed officials have urged caution. Governor Chris Waller stated the disinflationary trend needs to persist for "a few months" before the central bank can stop raising rates. Markets are currently pricing in one additional Fed rate hike this year.

Analysts note that sterling's recent strength is not primarily a story about the UK economy. Instead, it is seen as a short-covering rally, a market event where investors who had bet against an asset are forced to buy it back to close their positions, driving the price higher.

"The move is more a function of position adjustment rather than a massive re-assessment of the prospects for UK PLC," said Chris Turner, an analyst at ING, in a note cited by the source. He pointed out that speculators had recently held their largest net short positions on the pound since 2017, creating significant room for such a squeeze.

UK Political Factors at Play

Domestic political developments also influenced currency and bond markets. The EUR/GBP pair broke below the key 0.8500 level amid reports that Shabana Mahmood, viewed as a centrist, could be the chancellor in a potential future Labour government.

According to Turner, markets see her as a "less fiscally expansive" choice, a perception that supported UK government bonds. On Wednesday, 10-year UK gilts outperformed their German counterparts, known as Bunds, by approximately 5 basis points. ING suggests that once positioning flows fade, the focus will return to UK macroeconomic data and Bank of England policy, with EUR/GBP potentially retesting the 0.8600 level later in the month.
