Background

Global sovereign bond yields held steady on Friday, pausing after a sharp sell-off earlier in the week driven by renewed military clashes between the United States and Iran that have reignited fears of a new wave of energy-driven inflation.

Yields Consolidate Near Recent Highs

The yield on the benchmark 10-year U.S. Treasury note eased slightly to 4.54%, consolidating near a two-month high reached during the mid-week bond rout. The 2-year Treasury yield, which is highly sensitive to Federal Reserve interest rate expectations, hovered around 4.18%.

In Europe, Germany’s 10-year Bund yield, the benchmark for the currency bloc, was little changed at 3.033%, holding near a seven-week high. Both the U.S. and German benchmarks experienced their largest two-day yield spikes in months on Wednesday and Thursday as investors sold off government debt.

Oil Surge Fuels Market Jitters

The abrupt repricing in fixed-income markets followed the collapse of a fragile June 17 ceasefire between Washington and Tehran. The escalation saw the U.S. conduct strikes on Iranian targets, which was followed by retaliatory attacks from Tehran on American assets in Kuwait and Bahrain.

The conflict has severely disrupted maritime transit through the critical Strait of Hormuz, a key chokepoint for global energy supplies. This sent Brent crude prices surging back toward $78 a barrel, forcing investors to reassess near-term inflation forecasts.

Central Bank Policy Outlook in Question

Prior to this week's geopolitical flare-up, bond markets had been rallying on the assumption that moderating inflation would allow major central banks to maintain a neutral policy stance. The sudden spike in energy prices has called that outlook into question.

The prospect of sustained higher energy costs threatens to keep inflation elevated, potentially complicating the path forward for central banks and challenging the recent rally in government debt.
