Background

The British pound strengthened against a broadly weaker U.S. dollar on Friday, as traders scaled back expectations for further aggressive interest rate hikes from the Federal Reserve following recent U.S. inflation data.

Dollar Pressured by Dovish Outlook

The U.S. dollar faced downward pressure after a recent consumer price index report, while not providing a definitive signal, led some market participants to reassess the Fed's monetary tightening trajectory. This shift in sentiment supported other major currencies, including the pound and the euro.

  • As of 4:45 AM ET, the pound (GBP/USD) was up 0.26% to $1.3521.
  • The euro (EUR/USD) also gained, rising 0.21% to $1.1553.

"We maintain a bearish dollar call as we think the market is pricing in too much Fed tightening," said Francesco Pesole, an FX strategist at ING, in a note. He added that thin summer trading conditions were suppressing volatility in the foreign exchange markets, a trend he expects to continue "for at least a couple more weeks."

Mixed Signals from Fed Officials

Recent commentary from Federal Reserve officials has contributed to market uncertainty ahead of the central bank's key Jackson Hole symposium later in August. On Thursday, Fed official Beth Hammack, who previously voted for rate increases, continued to advocate for tighter policy.

However, Richmond Fed President Tom Barkin, not typically viewed as a dovish voice on the Federal Open Market Committee (FOMC), questioned the need for further rate hikes. Investors are now closely watching for any softening in the hawkish stance of more centrist Fed members.

Sterling's Rise a Reflection of US Factors

The pound's advance was not driven by domestic fundamentals, as no significant economic data or policy announcements were released in the United Kingdom on Friday. The currency's movement was almost entirely a reflection of the dollar's broad-based decline.

Looking ahead, traders will monitor the release of U.S. July retail sales data and the University of Michigan's consumer sentiment survey for fresh insights into the health of the American economy and its potential impact on Fed policy.
