Pound Slips as Sharp Yen Rally Dominates G10 FX Markets

The British pound edged lower against a broadly uncertain U.S. dollar on Tuesday, as a sharp rally in the Japanese yen dominated foreign exchange markets and overshadowed UK-specific fundamentals.
As of 4:15 AM ET, the GBP/USD pair was down 0.06% at 1.3531, while the EUR/USD pair slipped 0.08% to 1.1614. The moves came as traders focused on a sharp appreciation in the yen that pushed the USD/JPY cross below the key 155.0 level and toward 153.0 amid thin liquidity around the U.S. Labor Day holiday.
Yen Rally Takes Center Stage
The primary driver in G10 currency markets was the significant surge in the Japanese yen. According to Francesco Pesole, a foreign exchange strategist at ING, the price action is "mainly a yen-specific story for now, and not a signal of a turn in overall dollar sentiment."
Analysts attribute the yen's strength to a combination of factors, including:
- Growing focus on the Bank of Japan's hawkish stance.
- Market expectations that Japan's Government Pension Investment Fund (GPIF) will increase its allocation to domestic assets.
Pesole cautioned that the yen's appreciation appears "overdone" based on short-term fundamentals. The next major support level for USD/JPY is seen at 152, a break of which could open a path toward 150.
AdDollar Awaits Key Inflation Data
While the yen's rally has clouded the near-term outlook, the U.S. dollar retains some underlying support from a strong labor market and elevated energy prices, with Brent crude trading near $100 per barrel. However, markets are currently pricing in only about 15 basis points of a Federal Reserve interest rate hike in September.
The key catalyst for the dollar this week remains Friday's U.S. Consumer Price Index (CPI) report. Pesole described the data release as a "clear risk event" that could either reinforce or completely reverse the current market narrative.
Pound and Euro Caught in Crosscurrents
The pound's modest decline was largely a consequence of the broader market dynamics, with the currency acting as a bystander to the yen and dollar moves. Sterling found some marginal support after UK Chancellor John Healey signaled a commitment to strict fiscal discipline in a speech on Monday, which helped contain the rise in long-term UK government bond yields.
However, ING analysts believe that market expectations for Bank of England rate hikes are "too hawkish," which limits the pound's near-term upside potential. The euro, meanwhile, failed to gain lasting traction from an upward revision to second-quarter GDP data and faces headwinds from rising energy prices, which have pushed the eurozone's terms of trade to new lows. ING noted that Thursday's European Central Bank meeting presents a "dovish risk" compared to current market pricing.
