Background

The British pound fell against a strengthening U.S. dollar on Friday, with the currency pair dipping as hawkish commentary from Federal Reserve officials bolstered bets on further monetary policy tightening. The move came amid a period of unusually low foreign exchange volatility, which some analysts warn may be masking underlying market risks.

At 07:35 ET, sterling was down 0.26% against the dollar at $1.3441, while the euro also eased 0.09% to $1.1433, according to Investing.com data.

Hawkish Fed Lifts Dollar

The dollar's advance was primarily driven by remarks from Federal Reserve officials Lorie Logan and Jeffrey Schmid on Thursday, which were interpreted as hawkish by the market. Investors were awaiting further comments on Friday from Fed Governor Philip Jefferson, who is generally considered more dovish, as well as key U.S. economic data on consumer sentiment, industrial production, and housing starts.

Despite the Fed rhetoric, some analysts view current market expectations as overextended. Francesco Pesole, an FX strategist at ING, noted that market pricing for 35 basis points of Fed tightening by the end of the year looks "way too aggressive," with ING's base case remaining for the central bank to hold rates steady.

Low Volatility Masks Risks

The currency moves occurred in a market characterized by historically low volatility. DXY-weighted one-month implied volatility has fallen to its lowest level since 2021, a calm that Pesole described as "remarkable" given geopolitical tensions and the prospect of a Fed tightening cycle.

ING attributed the suppressed volatility partly to an "AI-fuelled equity resilience" that has anchored currencies and sustained a low-volatility environment favorable for carry trades. However, Pesole cautioned that "risks for both FX volatility and the dollar are clearly skewed to the upside."

Sterling's Outlook

Analysts suggested sterling's retreat was more a reflection of dollar dynamics than any deterioration in UK fundamentals. Data from the CFTC shows that speculative positioning on the pound remains heavily short. Constantin Bolz, a strategist at UBS Switzerland, noted this could lead to a sharp rally from short-covering once near-term dollar pressure fades.

A domestic variable for the pound is the transition to a new government, with incoming Prime Minister Andy Burnham scheduled to speak Friday. Pesole warned that approaching this transition with sterling appearing overvalued in the short term "is a risk for the pound."
