Background

The British pound fell against a broadly stronger U.S. dollar on Tuesday as investors positioned for a potentially hawkish Federal Reserve policy decision. Markets are now pricing in nearly a 40% probability of an interest rate hike at the conclusion of the Fed's meeting on Wednesday, according to a report from Investing.com.

As of 06:30 ET, the GBP/USD currency pair was down 0.16% to 1.3278. The euro also retreated, with EUR/USD sliding 0.13% to 1.1357 as the dollar gained favor.

Dollar Gains on Fed Hike Speculation

The dollar's advance reflects growing market conviction that the Federal Reserve may take a more aggressive stance on inflation. "It feels like the FX market is taking the possibility of a Fed hike tomorrow more seriously," said Chris Turner, Global Head of Markets at ING, in a note cited by the report.

Turner suggested that an early rate increase could be a move to "boost the Fed’s inflation-fighting credentials and ultimately lessen the need for subsequent tightening." He added that the central bank's "lack of communication has certainly created fertile ground for such speculation."

Sterling Caught in Broader Trend

Tuesday's decline in sterling was not attributed to UK-specific developments but rather the overarching strength of the U.S. dollar. Investor focus is also turning to the Bank of England's policy meeting later this week, which ING noted "could serve as a reminder that the bar is high for a rate hike – something which could weigh on sterling."

Market Outlook

Traders are awaiting key U.S. economic data later on Tuesday, including the ADP jobs report and consumer confidence figures, for further direction. However, ING analysts believe investors are unlikely to reduce their dollar holdings ahead of Wednesday's pivotal Fed announcement.

According to ING, the DXY dollar index could remain bid near the 101.50 level, with an outside chance of pushing toward its June high of 101.80. A less hawkish statement from the Fed or a downside surprise in U.S. data would be needed to reverse the dollar's current upward momentum.
