Background

Eurozone government bond yields traded in a narrow range on Tuesday, as the market found a tentative footing after a turbulent July. Fixed-income investors are now looking ahead to a series of key economic releases later this week for fresh signals on the European Central Bank's (ECB) path for monetary policy.

Yields Consolidate Near Recent Highs

Germany's benchmark 10-year bund yield was little changed, holding steady at 3.15% and remaining near the multi-week highs reached during last month's sharp sell-off. Meanwhile, the more policy-sensitive 2-year German yield edged slightly higher to 2.77%, reflecting persistent investor expectations of further rate hikes.

The current stability comes after European sovereign debt experienced its largest monthly sell-off since March. Throughout July, the German 10-year yield climbed by approximately 30 basis points, driven by geopolitical tensions, energy market volatility, and stubbornly high inflation.

Inflation and Growth Fuel ECB Bets

Recent economic data has reinforced the case for a more hawkish ECB. The Eurozone economy expanded by a stronger-than-expected 0.4% in the second quarter, while preliminary data for July showed headline inflation rising to 2.9%, with core and services inflation remaining elevated.

In response to these persistent price pressures, money markets are now fully pricing in a 25 basis point interest rate increase at the ECB's September 10 meeting. A brief dip in oil prices on Monday provided some temporary relief for bondholders, but the underlying factors supporting higher yields remain intact.

Focus Shifts to Upcoming Data

Market participants are now turning their attention to upcoming data releases to gauge whether slowing economic activity could prompt the ECB to reconsider its aggressive tightening stance.

Key reports to watch include the final Eurozone Composite and Services PMI on Wednesday, followed by retail sales figures on Thursday. Investors will analyze this data for evidence of cooling consumer demand and business activity, which could influence the central bank's future decisions.
