Background

Euro-zone government bond yields rebounded from two-week lows on Thursday, as hawkish commentary from a key European Central Bank (ECB) official prompted investors to reassess the path for future interest rates. The move higher unwound part of a rally from the previous session, with fixed-income traders scaling back their duration exposure.

Hawkish Policy Signals Drive Sell-Off

The primary catalyst for the sell-off in sovereign debt was a warning from ECB Executive Board member Isabel Schnabel. She stated that borrowing costs must rise further, emphasizing that inflation is unlikely to return to the central bank's target over the medium term under current policy settings.

Higher expected interest rates reduce the appeal of existing bonds with lower fixed payments, causing their prices to fall and yields to rise. Money markets continue to price in elevated odds of a 25-basis-point ECB rate hike at its upcoming September meeting.

  • Germany's 10-year Bund yield, the benchmark for the euro area, rose to 3.226%.
  • The interest-rate sensitive 2-year Schatz yield climbed to 2.810%.

Adding to the upward pressure on yields, a German consumer sentiment survey from GfK/NIM unexpectedly improved heading into September. The index rose to -26.6 from a revised -29.4, beating consensus estimates and suggesting some resilience in Europe's largest economy.

A recent tailwind for bonds also faded as energy markets stabilized. Brent crude futures held around $87.40 a barrel, pausing a four-day drop that had provided some disinflationary relief earlier in the week.

Investors Await Central Bank Symposium

Market participants are now turning their attention to signals from global central bankers at the Jackson Hole Economic Policy Symposium. Investors are positioning ahead of the keynote address by U.S. Federal Reserve Chair Jerome Powell on Friday, which will be closely watched for clues on the future direction of global monetary policy.
