Citi Turns Bullish on European Defense, Taps Babcock for 60% Upside

Citi analysts have adopted a bullish stance on the European defense sector, identifying a recent derating in valuations as a key buying opportunity. The firm named U.K.-based contractor Babcock as its top pick, projecting a potential upside of 60% to its price target.
Sector Re-evaluation
In a new research note, Citi argued that despite prevailing investor concerns, the European defense sector now offers significant value. The bank acknowledged headwinds such as questions over long-term funding, the impact of evolving warfare technology, and various company-specific setbacks that have weighed on stock prices.
However, analysts at the firm believe the recent decline in sector valuations has created an attractive entry point for investors who can look past these near-term challenges.
Babcock Named Top Pick
Citi's most optimistic call was on Babcock, a defense contractor with major exposure to the United Kingdom's military programs. The brokerage's 60% upside forecast comes despite acknowledging investor apprehension surrounding the company.
AdSpecific concerns highlighted by the bank include Babcock's 65% revenue exposure to U.K. defense spending and a recent £140 million charge related to its Type 31 frigate program for the Royal Navy.
Justifying the Bullish Call
Citi's analysts contend that the primary risks associated with Babcock are manageable and that its core business is robust. They noted that of the company's U.K. defense exposure, 75% is dedicated to servicing the nation's nuclear submarine fleet and maintaining a large portion of the Royal Navy's surface vessels.
According to the note, Citi views these long-term service contracts as "increasingly critical" and therefore more likely to receive consistent government funding. The firm also anticipates that financial risks from the Type 31 program will diminish as the project's first vessel approaches completion.
