Latin American Currencies Strengthen as Fed Rate Hike Bets Subside

Background

Most Latin American currencies advanced against the U.S. dollar on Monday as traders scaled back bets on an imminent interest rate increase by the Federal Reserve. The shift in monetary policy expectations provided a tailwind for the region's higher-yielding currencies, though regional equities saw a slight decline.

Fed Expectations Drive Rebound

The MSCI index tracking Latin American currencies gained 0.22% on Monday, recovering from sharp losses experienced the prior week. The rally was primarily driven by weaker-than-expected U.S. economic data, which prompted investors to lower the probability of a Fed rate hike in September. This sentiment put pressure on the dollar, making regional currencies more attractive.

In contrast, the corresponding MSCI index for Latin American equities slipped by 0.09%. Gains in the region's assets were capped by a broader investor preference for technology-focused emerging markets, particularly semiconductor-heavy Asian equities, over Latin America's commodity-driven exchanges.

Context and Outlook

Monday's currency gains followed a period of significant pressure on regional assets. Last week's downturn was attributed to a selloff in Brazilian markets, fueled by election uncertainty and a hawkish message from its central bank.

A less aggressive Federal Reserve could further benefit the region by increasing the appeal of carry trades, where investors borrow in a low-interest-rate currency to invest in a higher-yielding one. According to a note from UBS analysts, while major currency moves may be limited, "we continue to see potential carry and yield pickup opportunities."
